Identify top exposures and mitigate
Portfolio Risk Identification and Mitigation Proposal
Context
You are tasked with evaluating a commercial/corporate lending portfolio. Assume access to loan-level data, including:
- Obligor ID
- Sector/Industry
- Region
- Facility Type
- Exposure at Default (EAD)
- Probability of Default (PD, 12m)
- Loss Given Default (LGD, downturn)
- Maturity
- Collateral Type and Loan-to-Value (LTV)
- Rate Type (fixed/floating)
- Coupon/Spread
- Covenant Quality Score
- Rating
- Historical Performance
You have the capability to run simple stress scenarios, such as a GDP reduction of 2%, interest rates increasing by 300 basis points, or Commercial Real Estate (CRE) prices decreasing by 20%.
No raw dataset will be provided. You are expected to make reasonable, clearly stated assumptions and use small numeric examples to justify your decisions.
Task
- Identify Top Risk Exposures: Pinpoint the top five risk exposures within the portfolio. Examples include single-name concentration, sector/geography risk, collateral/LTV risk, covenant risk, interest-rate sensitivity, refinancing walls, or FX mismatch.
- Propose Mitigation Actions: For each identified exposure, propose specific and actionable mitigation strategies. Examples include collateral adjustments, covenant modifications, setting exposure limits, hedging, pricing changes, sell-down/participations, or risk transfer mechanisms.
- Justify Recommendations: Provide quantitative and qualitative evidence to justify each recommendation. This should include relevant formulas or small numeric examples where helpful, referencing metrics such as Expected Loss (EL), Unexpected Loss (UL), Economic Capital (EC) contributions, stress impacts, concentration indices, or industry outlook.
- Validate Mitigations: Clearly state all assumptions made. Describe how you would validate the effectiveness of your proposed mitigations through monitoring, backtesting, and scenario checks.
